A stablecoin trading at $0.99 can look like a minor market blip. At $0.95, it can trigger forced liquidations across DeFi. At $0.80, the question shifts fast from “buy the dip?” to “will redemptions still work?” Understanding what causes stablecoin depegs matters because these tokens sit at the center of crypto trading, lending, collateral, and cash management.
A stablecoin is designed to hold a target price, usually $1. But a peg is not a guarantee. It is an economic mechanism that depends on reserves, redemption access, market liquidity, confidence, and, in some designs, an algorithm. When one or more of those pieces fails, a stablecoin can drift from its target or break sharply.
What Causes Stablecoin Depegs?
The short answer is a gap between what the market believes a stablecoin is worth and what holders can realistically redeem it for. That gap can emerge because the backing assets lose value, the issuer cannot process redemptions quickly, traders lose confidence, or the token’s stabilization mechanism fails under pressure.
Not every depeg has the same meaning. A brief move to $0.998 on a volatile trading day is normal market friction. A prolonged decline below $0.99, especially when redemption demand rises or liquidity thins out, is a more serious warning. The key question is whether the mechanism that should pull the token back to $1 is still functioning.
Reserve Problems Can Undermine a Dollar Peg
For fiat-backed stablecoins, the basic promise is straightforward: each token is backed by cash, Treasury bills, bank deposits, or other assets that can support redemption. If users can redeem one token for one dollar, arbitrage traders have an incentive to buy discounted tokens and redeem them, helping restore the peg.
That process becomes less reliable if reserves are unclear, impaired, frozen, or less liquid than users assumed. If a stablecoin holds short-term government debt, redemption may be manageable under normal conditions. If it holds riskier corporate debt, digital assets, loans, or opaque investments, the market may discount the token during a crisis.
Banking exposure can also create a rapid problem. If a stablecoin issuer has funds held at a troubled bank, those deposits may become temporarily inaccessible. Even if the issuer expects to recover the money later, traders may sell first and wait for clarity later. In crypto, uncertainty often moves prices before official statements do.
Reserve quality is not just about whether assets exist. It is about whether they are valued accurately, legally segregated, available on demand, and sufficient to meet a wave of redemptions.
Redemption Friction Turns Fear Into a Depeg
A stablecoin can have solid reserves and still trade below $1 if holders cannot redeem efficiently. Retail users may not have direct redemption access. Minimum redemption amounts may be high. Identity verification, banking hours, network fees, or account restrictions can all slow the path from token to dollars.
That means a stablecoin’s market price is often set by the people who can actually use the redemption window, not just by the issuer’s stated backing. If professional arbitrage firms face delays, operational risk, or uncertainty around settlement, they may demand a larger discount before stepping in.
Exchange conditions matter too. A token may hold close to $1 on one major venue while trading well below that level on another platform with shallow order books. For active traders, the quoted price is only part of the story. Depth, spreads, withdrawal availability, and the ability to move funds between venues determine whether a price discrepancy can be corrected.
Liquidity Gaps and Whale Selling Can Accelerate the Move
Stablecoins are meant to be boring, but their trading markets are not always deep. During a market sell-off, large holders may rush to exit a stablecoin into dollars, Bitcoin, Ethereum, or another perceived safer stablecoin. If there are not enough buyers near $1, the price slides.
The first few cents of a depeg can then create a feedback loop. Traders see the decline, reduce exposure, and sell more. Lending protocols may value the stablecoin collateral at a lower price, which can trigger liquidations. Liquidity providers may pull funds from pools to avoid loss, leaving even less depth for sellers.
This is why a stablecoin depeg is often more dangerous in DeFi than in a simple spot trade. The token may be used as collateral, borrowed asset, settlement currency, or liquidity-pool component across multiple protocols. One price break can travel through leverage and automated risk systems in minutes.
Algorithmic Stablecoins Face a Different Failure Mode
Algorithmic stablecoins attempt to maintain their peg through incentives, on-chain swaps, collateralized positions, or a related token that absorbs volatility. These systems can work in calm markets, but they are particularly vulnerable to a loss of confidence.
In a common model, users can exchange the stablecoin for a fixed dollar value of a companion token. If the stablecoin drops below $1, traders buy it cheaply and redeem or swap it through the protocol, theoretically pushing the price back up. The weakness is obvious during a mass exit: the system may create huge amounts of the companion token just as demand for that token collapses.
The result can be a death spiral. The stablecoin loses its peg, redemptions expand the supply of the volatile companion asset, that asset falls harder, and the backing mechanism becomes less credible with each cycle. The 2022 TerraUSD collapse remains the defining example of how quickly reflexive design can fail when market confidence disappears.
Crypto-backed stablecoins have a separate trade-off. They may be transparent and overcollateralized, but they depend on volatile collateral such as ETH or other tokens. If collateral prices fall quickly, users may need to add collateral or face liquidation. Extreme volatility, oracle failures, and congested blockchains can all strain the system.
Regulatory, Legal, and Operational Shocks Matter
A depeg does not always start with a bad balance sheet. Regulatory action, sanctions enforcement, legal disputes, smart contract exploits, or a blockchain outage can all disrupt confidence and liquidity.
If an issuer freezes certain addresses, some users may fear that their own tokens could become unusable. If a regulator challenges a stablecoin’s structure or reserve disclosures, exchanges and market makers may reduce exposure before the facts are fully known. If a bridge is hacked, a wrapped version of a stablecoin can depeg even while the original token remains properly backed.
Operational failures are easy to overlook until markets are stressed. Problems with custody providers, banking partners, oracle feeds, issuer websites, redemption portals, or blockchain networks can create a temporary disconnect between the stablecoin’s stated value and its tradable value.
How to Read a Depeg Without Overreacting
A depeg should be investigated, not automatically treated as a collapse. Look at how far the token moved, how long it stayed off peg, and whether direct redemptions remain open. Then check whether the problem is isolated to one exchange, one blockchain, or one wrapped version of the asset.
For practical risk monitoring, watch these five signals:
- Reserve disclosures and the quality of the assets backing the token
- Redemption terms, processing times, and whether redemptions are operating normally
- Trading volume and liquidity across multiple major exchanges
- Large changes in stablecoin supply, especially sustained net redemptions
- News involving the issuer’s banks, custodians, legal status, or security incidents
A small discount can be an opportunity for sophisticated arbitrage participants, but it can also reflect risks that retail buyers cannot easily price. Buying a depegged stablecoin assumes you understand the redemption route, counterparty exposure, and time horizon. A token at $0.97 is not automatically a guaranteed three-cent profit.
Stablecoin Risk Is Really Confidence Risk
The strongest stablecoins are not simply the ones with the best marketing or highest market cap. They are the ones whose backing, redemption process, legal structure, and market liquidity can withstand a stressful day without forcing holders to guess what happens next.
For investors and traders, treat stablecoins as financial products with different risk profiles, not interchangeable digital dollars. When a peg starts to slip, the most useful move is usually not chasing a quick trade. It is finding out whether the path back to $1 is backed by liquid assets and functioning redemptions – or only by hope.
